Direct update (iTunes is busy updating my iPad to iOS 4.3.5). The first time I did this, the update took 1.3RC away and put in 1.2 The second direct update on the iPhone successfully updated 1.2 to 1.3 The end result is good. Thanks Scott! Same thing just happened to me so my guess is that Apple did not have the updated binary fully propagated to all of its download servers.
